It depends. In Australia there are private an public peering groups. The public ones host a co-location facility normally and rent out rack space for the ISP to host there own eqipment and the comms links are up to them. Private peering is similar to what Arie says in that each ISP pays for their end of the link and they share their traffic. A third way we see in Australia is filtered peering. This is when the bigger ISP agrees to share it's own AS traffic with a smaller ISP providing they also have a transit service. E.g. AAPT/Connect over here (3rd biggest I think) will provide a peering link and a transit link and what routes you get over the peering link is those originating from that AS or set of AS's and if you local pref that link all your peering traffic will go over that one and all other over the non-peering link.
